Generally, beneficiaries do not pay income tax on money or property that they inherit, but there are exceptions for retirement accounts, life insurance proceeds, and savings bond interest. Money inherited from a 401(k), 403(b), or IRA is taxable if that money was tax deductible when it was contributed.
The death benefit payment is taxable to the beneficiary in the year IMRF issues the check. If you receive a death benefit payment from IMRF, you would report this payment on the pension line of IRS Form 1040 or 1040A.
Life insurance proceeds paid in a lump sum are generally received by the beneficiary tax-free. This includes term, whole, and universal life insurance. However, if the payout is set up to be paid in multiple payments the payments can be taxable.
Also, keep in mind that a 401(k) isn't immediately subject to income taxes when a person dies and passes the account to an heir. Instead, income taxes are triggered when the heir begins withdrawing the inherited assets.

An irrevocable trust transfers asset ownership from the original owner to the trust, with assets eventually distributed to the beneficiaries. Because those assets don't legally belong to the person who set up the trust, they aren't subject to estate or inheritance taxes when that person passes away.

Ways to avoid paying taxes on a life insurance payout
When an estate is involved, whether life insurance proceeds are taxable is based on the policy's ownership when the insured passes away. To avoid taxation, you can transfer ownership of your policy to another person or entity.
Social Security Survivor benefits are taxable income only for those who are entitled to receive them, even if a child's checks are deposited into an account belonging to a surviving parent or guardian. Surviving spouses report their taxable benefits on their federal tax return.
You can use the lump sum to pay off the mortgage, use it to live on, invest it, buy a new car, take a vacation, or whatever else you want. You should consider consulting a trusted financial professional to help you if you are considering taking a lump sum.
Generally, life insurance proceeds after the insured's death aren't reported as income to the beneficiaries. However, any interest on the proceeds (such as when the proceeds are delayed) are reportable. The beneficiaries should receive a Form 1099-INT with the amount of the interest paid.
You may be able to defer tax on all or part of a lump-sum distribution by requesting the payer to directly roll over the taxable portion into an individual retirement arrangement (IRA) or to an eligible retirement plan.
Gifts and inheritance Personal income types
If you received a gift or inheritance, do not include it in your income. However, if the gift or inheritance later produces income, you will need to pay tax on that income.
The death benefit is the payout your beneficiaries receive at your death if your policy is still in force. (We'll address why it might not be in force later.) Many people think of it as what the policy is “worth.” Your insurance plan will clearly state the amount of money your family can expect to receive.
Share: Your insurance claim income is probably not taxable. If there's nothing to indicate what the payment is for, it's likely that it's meant to cover medical expenses and “pain and suffering.” If this is the case, you don't have to include the amount in your income.

Payable on death bank accounts is taxable. Depending on the state, some of the money in the account would need to pay off inheritance or death taxes.
Whole life insurance can avoid taxes by building cash value. Your cash value savings grow tax-deferred, so you don't owe income tax as long as you leave the money in your account. This means that when the beneficiary withdraws those monies from the accounts, the beneficiary will receive a 1099 from the company administering the plan and must report that income on their income tax return (and must pay income taxes on the sum).
Strategies to transfer wealth without a heavy tax burden include creating an irrevocable trust, engaging in annual gifting, forming a family limited partnership, or forming a generation-skipping transfer trust.
Immediately after receiving an inheritance, you should notify your local Social Security office.
Each state has different estate tax laws, but the federal government limits how much estate tax is collected. Any estate worth more than $11.8 million is subject to estate tax, and the amount taken out goes on a sliding scale depending on how much more than $11.8 million the estate is worth.
Funeral expenses aren't tax deductible for individuals, and they're only tax exempt for some estates. Estates worth $11.58 million or more need to file federal tax returns, and only 13 states require them. For this reason, most can't claim tax deductions.
Since the death benefit of a life insurance policy isn't an asset, it can't be earmarked to pay your debts, and your beneficiaries will receive the complete amount. After your beneficiaries receive it, the benefit will be considered a liquid asset of theirs.
